Pitch Summary:
One position of ours suffered a major negative piece of news over the quarter, and that is Burford, which we have discussed often over the years. On March 27th, near the end of the quarter, the Second Circuit Court of Appeals reversed the district court's $16.1 billion award in the YPF cases. Burford's stock was cut in half in response. Although an unwanted drop, of course, this was less harmful to the overall portfolio than one might initially think. Given Burford's slide over the past months and the rest of the portfolio's outperformance, Burford already accounted for less than 8% of the overall portfolio. So, although painful, the damage to the overall portfolio was limited. More importantly, we believe the market to have grossly overreacted. We have long maintained that Burford is greatly undervalued on its own merits, irrespective of what happens with the YPF cases. And although definitely a major setback, this appeals verdict does not foreclose all possibility of ultimately recovering damages from Argentina. There remain a number of pathways to recovery, although they will definitely take at least a few years of work and are far from certain. We have acted on our conviction, and have taken advantage of this drop in share price to quintuple our position in Burford.

BSD Analysis:
Focus Capital maintains a strong bull thesis on Burford Capital despite the significant setback from the Second Circuit's reversal of the $16.1 billion YPF award. The manager argues the market has grossly overreacted, creating an exceptional buying opportunity that prompted them to quintuple their position. Focus Capital calculates the company's net portfolio value at $1.8-2.25 billion against a $1 billion market cap, with annual value creation of $340-600 million after expenses. The manager emphasizes Burford's consistent 25%+ IRRs across hundreds of diversified cases, generating 19-27% annual growth on net worth. Additional optionality exists through the Sysco protein antitrust cases, potentially worth $1-2 billion, and possible YPF recovery through international arbitration. The valuation disconnect appears extreme given the quality of the underlying business.

Pitch Summary:
This benefits our Valeura business, which produces oil entirely in the Gulf of Thailand, far away from the conflict. Brent crude prices have jumped from about $65 a barrel in the beginning of the year, to over $100 a barrel today. At one point, Brent reached as high as $120 a barrel. Valeura, which is highly profitable even at lower crude prices, is, of course, even more highly profitable at these higher prices. But the truth is even better. Valeura sells their oil into Asian markets, and the benchmark oil price most used in Asia is known as the Dubai crude price. Although in general Brent and Dubai prices trade pretty much in tandem, the present conflict has opened a significant gap between them. Given the unavailability of easy Middle East oil shipments to Asia plus Asia's high dependence on importing foreign oil, the Dubai benchmark has surged much higher than Brent, as much as $130+ a barrel. And that's for the Dubai benchmark price for "financial" oil. The actual price of oil for immediate physical delivery in Asia has reached as high as $150–$160 a barrel, although it has recently decreased a bit amid increased hopes for a sustained ceasefire and reopening of the strait. Valeura benefits from this in a major way. Valeura did not sell any crude oil in March, instead choosing to build up inventory to about double their usual levels. Starting the beginning of April, they sold massive amounts from inventory, and, of course, they continue to produce during April as well. Assuming an average realized price of $110–$140 a barrel for April, we are expecting an incremental $60–$100 million of revenue for April's sales alone. If the conflict continues to simmer and prices remain high, they will see further increased revenue from sales in May and beyond. Although we do expect the conflict to end in the relatively near to medium future, as neither side can afford for the strait to be closed indefinitely, we do not expect oil prices to immediately drop to their pre-war levels. For one, it will take a number of months for the shipping industry to return to fully normal. In addition, oil and gas infrastructure was damaged, some of which can take years to repair. Qatar, which alone supplies approximately 20% of the world's LNG (liquid natural gas), announced that strikes against one of their facilities will take 17% of their supply offline (equal to about 3.5% of world supply) and will take 3-5 years to repair! Multiply this by numerous other missile and drone strikes against wells, processing plants, and pipelines. And lastly, wells that had to be shut in due to lack of shipping and storage capacity take time to bring back online. Some of them will likely remain offline permanently, given the difficulty in restarting oil wells. So although the conflict itself is likely relatively time-limited, at least some of the benefit for Valeura is likely to last for quite some time. And Valeura is reacting to these events by accelerating and adding development to take advantage of the higher prices. As one example, they are adding four well slots to their Nong Yao A platform, specifically as a reaction to current events. These are only expected to be ready for use in Q4 of this year, which underscores Valeura's assessment that they will still benefit from elevated oil prices for some time yet. Yet although the market did reward Valeura's stock price to some degree, we do not believe the market has absorbed the full extent of the benefit to Valeura, neither in magnitude nor in duration. As the war dies down (be that tomorrow, next week, or next month), we expect Valeura to drift back down, even as oil prices remain stubbornly higher than their pre-conflict levels. If that occurs, we stand ready to purchase more Valeura, which, as we highlighted in last quarter's Portfolio Update, was already on our radar screen for additional investment.
